Borrowers are creating new credit even as they use up and destroy previous credit. The Federal Reserve is expected to build up $1 trillion in excess reserves so as to head off a crisis. The banks also are expecting the Fed to provide any necessary liquidity.

The Fed is building up new debt based on the premise that future lending will be adequate to both supply the needs of the economy and adequately service the debt. But given the history of defaults over the past few years and the ability to increase debt that was only briefly anticipated before the crisis, the ability to support the economy and repay debt will be decidedly problematic.

The implications: credit will likely be constrained. There will be a cost in the form of higher interest rates. And as interest rates continue to rise, the cost of living will increase, creating a downward spiral of further increases in interest rates, more capital flight and greater economic distress.
